I had the same problem with my machine. What type of machine is it? Did you install yourself? I bought a Gateway 486/50 with an ATI Ultra card. Windows was installed at the factory. I called tech support and they told me to re-install the ATI windows drivers using the Setup program. Sure enough, I re-installed, rebooted and it worked. I imagine an old Windows driver was installed at the factory, along with old memory, etc drivers, and the ATI windows disk updated these. Who knows…

I’m assuming that you have Win 3.1 installed…If so, then the problem is that you installed 3.0 drivers…or it may be vice versa…but anyways…when you install any drivers, the setup program reads the windows files (RLE and others) and creates a new Win.COM file. So if you have Win 3.1 installed and then you try to install Win 3.0 drivers it will recreate the win.com file for Win 3.0 ( and of course vice versa…if you have 3.0 installed, blah blah).
I had that problem several times. Actually I still do at home…(I’m too lazy to reinstall my drivers for 3.1…sigh…one of these days)
hope that explains it…

I previously sent e-mail to someone posting about this problem, but it appears many people are seeing it, therefore this posting.
I have seen this problem on a handful of PC’s of various types. Each time the problem boils down to using video drivers for Windows 3.0 when running Windows 3.1. The primary symptom is the "Incorrect System Version" error when running in enhanced mode. When running standard mode, no error is encountered. A way to check this is to switch your video driver to vanilla VGA. The problem will go away (since you are using the Windows 3.1 VGA drivers).
You can get updated drivers for most of the video cards from ftp sites, or by calling Microsoft’s BBS. The number is on the brochure that talks about all of their support services. Ugrading the video driver has solved this problem every time (for me).
